Question 1 (25 %) Two countries, England and Portugal, each produce two goods, Cheese and Wine. In the table below you are given the number of labour hours needed to produce one unit of the two goods: England Portugal Cheese 1.0 hours 2.0 hours Wine 4.0 hours 1.0 hours a) Calculate the relative price of Cheese in each country. Identify the pattern of comparative advantage. b) Suppose that England has 200 labour hours available and Portugal 100. Draw each country s production possibility curve, identifying the numerical values of the slope and both intercepts in each case. c) Suppose that, under autarky, each country allocates half its workers to each industry. What will be the world output of wine and cheese (assuming that the world consists of only these two countries)? d) Suppose that the two countries open up to trade and each specialises according to its comparative advantage. What will be the world output of wine and cheese under free trade? Has world output gone up or down? e) Assuming production is as calculated in d) above, provide one example of a trade (i. e. a trade of a certain amount of cheese for a certain amount of wine) which makes each country better off than it was in c). There might be many such examples, just state and explain one that does the trick. Question 2 (25 %) In the theory of international trade we frequently distinguish trade based on comparative advantage and intra-industry trade. a) Define what is meant by comparative advantage, and what is the link between a nations` comparative advantage and its trade pattern? b) How can comparative advantage be explained? c) Define what is meant by intra industry trade and give examples of such trade. d) How can intra-industry trade be explained?
Question 3 (25 %) a) According to the theory of optimum currency areas (OCA), what are the macroeconomic costs associated with the currency area, and what factors help to minimize the macroeconomic costs of forming the currency area? b) According to the theory of OCA, whether shocks are expected to be symmetric or asymmetric is very important. Explain these two terms and explain how integration relates to the effects of such shocks. Question 4 (25 %) a) State clearly what the most-favored-nation (MFN) clause says. b) PTAs can give rise to either trade creation or trade diversion. Define both trade creation and trade diversion and explain when each situation arises. c) Analyze the welfare impact of a PTA in the case of trade diversion using the graph below. Please be specific in terms of which areas represent welfare gains and which areas represent welfare losses.
Question 5 (25 %) a) Define what is meant by automatic stabilisers and discretionary fiscal policy. b) What arguments can you put in favour or against the case for harmonising fiscal policy? c) It is frequently argued that in order to be able to conduct countercyclical fiscal policy, a nations public budget should be in balance or surplus in a normal year. Discuss if there is any merit to this assertion using the model below: Question 6 (25 %) a) Compare and contrast the classical and Heckscher-Ohlin theories of trade, paying particular attention to each theory s i) explanation of the source of the country s comparative advantage, and ii) implication for income distribution within a country when it opens to trade b) Using production possibility frontiers and community indifference curves, analyse the precise way in which a small open economy benefits from opening to trade. What relationship must hold between the economy s autarky prices and the world s prices for it to experience these gains? Discuss.

Oppgave 3 (25 %) a) Ta for deg teorien om optimale valutaområder (OCA), og diskuter hvilke makroøkonomiske kostnader som normalt er forbundet med slike områder, og hvilke faktorer som kan minimere makroøkonomiske kostnader ved å danne et slikt valutaområde. b) I følge teorien om OCA, er det et vesentlig poeng om sjokk kan forventes å være symmetriske eller asymmetriske. Oppgave 4 (25 %) a) Forklar hva som menes med most-favored-nation (MFN) innenfor internasjonal handel. b) Tollpreferanseområder (PTAs) kan gi enten trade creation (handelsskapning) eller trade diversion (handelsvridning). Definer disse begrepene og diskuter når hver situasjon kan oppstå. c) Analyser velferdsvirkningen av en PTA og trade diversion ved å bruke modellen under. Vær påpasselig med å forklare hvilke områder som er velferdsgevinster og hvilke som er velferdstap. Oppgave 6 (25 %) a) Sammenlign og diskuter klassisk handelsteori og Heckscher-Ohlin teorien for internasjonal handel. Legg spesielt vekt på: i) grunnlaget for hvert lands komparative fortrinn, og ii) virkninger på inntektsfordeling innenlands i hvert land når det åpnes for handel b) Bruk produksjonsmulighetskurve og indifferenskurver, og forklar grundig hvorfor en liten åpen økonomi høster gevinster fra internasjonal handel.
